Stocks, Euro & Commodities Negatively Reverse As Dollar Soars!

Tuesday, May 18 ,2010
Market Commentary:

Stocks negatively reversed, opened higher but closed lower, on Tuesday after the Euro plunged to a fresh four year low against the US dollar. Volume totals were reported higher on the Nasdaq and the NYSE compared to Monday’s total which was not an encouraging sign. Decliners trumped advancers by about a 3-to-1 ratio on the NYSE and the Nasdaq exchange. New 52-week highs outnumbered new 52-week lows on both major exchanges. There were 15 high-ranked companies from the CANSLIM.net Leaders List that made a new 52-week high and appeared on the CANSLIM.net BreakOuts Page, higher than the 7 issues that appeared on the prior session.

Germany Bans Naked Short Selling:

The major averages opened higher but quickly turned tail after the euro plunged to a fresh four year low against the greenback. The big news of the day came out of Germany. Germany placed a temporary ban on naked short selling of euro bonds, banks, and insurers in an attempt to curb the month long decline and ease contagion woes. Germany’s BaFin financial-services regulator said that the plan will be effective midnight and remain in effect until March 31, 2011. This sent the euro plunging below $1.22 for the first time since April 17, 2006. The stronger dollar sent a slew of dollar denominated assets (mainly stocks and commodities) lower. Crude oil negatively reversed and fell -3.5% and closed below $70 a barrel for the first time in months which has negative ramifications on economy.

Market Action- In A Correction:

The NYSE Composite Index closed below its 200 DMA line for the third straight session which is not a healthy sign. The Nasdaq Composite and S&P 500 Index did not undercut Monday’s lows which technically means that Tuesday marked Day 2 of their current rally attempt and the earliest a possible FTD can emerge for either index would be Thursday. However, if yesterday’s lows are breached then the day count will be reset. Meanwhile, the Dow Jones Industrial Average has yet to violate last Monday’s low, which means that it just finished Day 7 of its current rally attempt and the window for a proper FTD remains open (unless its 5/10/10 low of 10,386 is breached). What does all of this mean for investors? Simple, the market is in a correction which reiterates the importance of adopting a defense stance until a new rally is confirmed. Trade accordingly.

Market Outlook- Market In A Correction:
From our point of view, the market is back in a correction now that all the major averages closed below their respective 50 DMA lines and important upward trendlines. Since the beginning of May, we have urged our clients and readers to be extremely cautious as the major averages and a host of commodities began selling off.
For those of you that are interested, the S&P 500 hit a new 2011 high on May 2, 2011. Two days later, on Wednesday, May 4, 2011, we turned cautious and said “The Rally Was Under Pressure” (read here). Then on Monday, 5.23.11, we changed our outlook to “Market In A Correction” (read here). On Monday June 6, 2011 we pointed out that the S&P 500 violated its 9-month upward trendline (read here) and reiterated our cautious stance. We have received a lot of “thank you” emails for being “spot on” in our cautious approach. We are humbled by your presence and very thankful for your continued support. Looking forward, the next level of resistance for the major averages is their respective 50 DMA lines then their 2011 highs. The next level of support is their longer term 200 DMA lines. • Head & Shoulders Top Or Double Bottom?

It is also important to note that the major averages are currently tracing out either a massive head-and-shoulders top or a potential double bottom pattern. There are two possible scenarios from this point: the market will trade above the middle of the “W” (dotted line shown above) or it will take out the neckline of its H&S top (recent lows, not shown). Only time will tell which pattern prevails. Patience is paramount until either pattern resolves itself. Trade accordingly.

  • US Stocks Negatively Reverse After China's Currency Becomes More "Flexible"

It is also important to note that it was encouraging to also see the Dow Jones Industrial Average and the benchmark S&P 500 Index rally above their respective 200-day moving average (DMA) lines last week. The 200 DMA line should now act as support as this market continues advancing, while any reversal below that key technical level would be a worrisome sign.
Remember to remain very selective because all of the major averages are still trading below their downward sloping 50 DMA lines (which is the next area of resistance). It is also important to note that approximately 75% of FTDs lead to new sustained rallies, while 25% fail. In addition, every major rally in market history has begun with a FTD, but not every FTD leads to a new rally. Trade accordingly.

  • Stocks Fail At Resistance- Again

Since the current rally began on July 1, the major averages have rallied on suspiciously light volume, leadership has been very light and resistance has held firm- all unhealthy signs. This ominous action suggests another pullback may be in the cards. That said, patience and caution are of the utmost importance until the major averages close above resistance. Trade accordingly.
